Tower Semiconductor Ltd. (NASDAQ:TSEM) is positioned to benefit from the rapid growth of optical connectivity as artificial intelligence (AI) infrastructure drives demand for faster and more efficient data transmission.

In a September 18 research note, Barclays initiated an Overweight rating on the stock with a $310 price target, citing the company's position in the silicon photonics foundry market.

The growth of AI workloads is creating significant demand for high-speed connectivity. As data centers process increasingly complex AI workloads, operators are upgrading their networks to support higher bandwidth and lower-latency communication. This is driving demand for advanced optical interconnects, creating an attractive growth opportunity for semiconductor companies exposed to the market.

Tower Semiconductor already has a leading position in the pluggable optical market and is expanding its capabilities in Silicon Photonics (SiPho), Silicon Germanium (SiGe), and advanced packaging. Its silicon photonics technology is increasingly being incorporated into optical transceivers used to move data across AI data centers.

Management expects the company's position in the market to strengthen as AI data center deployments accelerate.

The opportunity has already translated into significant customer commitments. In May, Tower Semiconductor announced approximately $1.3 billion in contracted business to supply chips used in optical connectivity applications for AI data centers. The company also secured approximately $290 million in customer advance payments to support production demand for its silicon photonics business.

AI Spending Remains a Key Risk

Despite the strong growth opportunity, Tower Semiconductor Ltd. (NASDAQ:TSEM) remains dependent on continued investment in AI infrastructure. A slowdown in spending by hyperscalers and other data center operators could reduce demand for optical connectivity and delay the ramp-up of silicon photonics-related revenue.

Concerns over the sustainability of AI capital spending also represent a potential risk. The rapid expansion of AI infrastructure has resulted in substantial capital commitments from hyperscalers, and any moderation in those investments could affect suppliers throughout the semiconductor and data center ecosystem.

Customer concentration is another consideration. Although Tower Semiconductor has secured $1.3 billion of contracted silicon photonics revenue, changes in the deployment plans of those major customers could affect the timing and pace of future growth.
